If I understand correctly the best procedure will be:
1) do a full install in forest1 and make sure everything is working.
2) install only the service in forest2 and point it to the database server in forest1
3) do the same for your other forest as in step 2

Basically I have multiple forests that are firewalled off and hence gathering comprehensive data on all of them is a problem. I am installing the database one in each forest. For the first one I did not get an error but for the second I am getting the above error.

So, are you installing a database in each of your domains?
Do you get the same error in all your domains?

The only different thing I am trying now is instead of doing the basic SQL Express 2005 version I am using the SQL Express 2005 Advanced version of the software. I don't think the underlying SQL engine is any different here.

I am trying to do a fresh install in a new domain. We have multiple forests that are firewalled so I have to do fresh new install of Lansweeper and SQL Express.

Did you only install the service in a different domain or also a new database?
