You need to associate the .jpg on the computer where you run screengrab.exe

I have exactly the same problem. I'm running Windows Server 2008 R2 and the client is Windows 7. I have associated .jpg to IE on both the server and the client and still have the same error message.
Does anyone have a fix for this ?

Did you try the new file association (for example to internet explorer)?

With Win7 x64 and Win2008R2 x64 I get this error:
"A device attached to the system is not functioning, check the file association of .jpg files."
If I doubleclick on a jpg-file it will open, so there IS a file association.
This is with the latest premium tools.

If you are running screengrab from windows 2008 try associating .jpg files with another application (internet explorer for example.)
